SOLVED
Ok, so add something else to the operators manual.
Rovio only allows 25 character WPA passwords. (I don't know what the limit would be for WEP...probably the same) I was using one that had 26 characters and it was crashing the machine.
How did I figure it out? The hard way, I just kept putting in longer and longer passwords until it crashed.
So once I figured that out, I had to go into the 7 OTHER wifi devices I use and change THEIR passwords...then change the AP.
Oh well...at least it is working now.
I have been failing at this for a few days now.
Now, I CAN set it up on an open wifi network, and it works fine.
But I am unable to install it on a WPA (or even WEP) protected network.
Same network, just flicked the switch to WPA.
If I attempt Ad-Hoc, then I lose all connectivity and can't go further. If I use the USB it gets to the point where I put in the authentication key and the software locks up there, (either using XP or a Mac).
The key seems to lock it up (even though the mouseover popup says use a WPA key of 4-63 characters).
I am using the stable 5.00 firmware and the 2.2 install software for XP, 1.0 for MAC.
Since this isn't my first rodeo, and I have a number of other devices running WPA on this wifi network...what is the matter with the software on this product?
OR can someone give me a simple walkthrough on how they got it up on WPA?
Well that is good news. I've had the exact same experience with the Windows setup program and ad-hoc setup and WPA2 as you described. WowWee tech support obviously has no understanding of this limitation and simply tells me it "should" work with WPA, and no other offers of help of suggestions than that.
Thanks for your trial and error testing and suggested solution! Maybe I'll give it a try.
Though I'm extremely unimpressed that I have to down grade my network security to get a toy to work on my network. I use a pass=phrase longer than 25 characters as well. I for one will be contacting tech support and requesting a fix for this pass-phrase string limitation. I'd like to suggest everyone that reads this thread do the same so we can get this bug fixed in the next firmware release. The more people that complain the better chance we have of a proper solution.
I guess I had better list my simple steps...
I used the USB cord on an XP machine...but now I realize the Mac would have worked also.
1) I installed software 2.2 on the XP machine first...I allowed the software to update the firmware on the ROVIO.
2) I pushed the power button on the ROVIO...if it showed orange, The setup sofware would pop up a warning saying the ROVIO wasn't connected. I fixed that by turning it off and on until it (the LED in the power button) showed red, then I allowed it to do the reset (cycled through the colors and ended up green).
NOTE: red is also fine...but orange seems to mean that there is a problem. (from personal experience...not from the owners manual.)
3) After I saw the green light, I then plugged the USB cord into the computer and allowed XP to load the ROVIO USB 1.0 device. (it took a while the first time...much quicker after that)
4) Followed the setup and used a 25 or less character WPA code. (I have to assume a WEP code also has to be 25 or less) The 'finding network' graphic would pause a couple of time before it completed...but only took a few minutes. When it pauses for a LONG time...then the setup has crashed (10 minutes is a long time...20-30 sec is a short time).
5) Profit.
(from the manual) Orange means Rovio can't find your WAP or can't log in to it.

Robodance 5 - Rovio over Skype with Voice Control
- No more router setup hassles
- 2 way audio on any system

Unfortunately in my case it also means the ROVIO will no longer show up using the USB cord...because it crashed during the setup.
Until I did the reset, and the LED changed from orange, the setup software would say no device was attached.
Regarding the 25 character length of the WPA/WPA2 pass-phrase...
After contacting WowWee customer support twice regarding this bug/limitation, I finally received this reply below. I will update this thread if I do hear back from them.
At the moment I am awaiting a response from our engineers to see if there are any plans to increase the limits to the pass-phrase. In the mean time you will need to use 25 characters or less.
Sincerely,
WowWee Customer Service
They just released the installer version 2.3. One of the changes is WPA keys longer than 25 characters. They say longer than 40 characters, but mine is 32 characters, and another user has done the trial and error testing and determined the allowed length was 25 characters. My 32 character key now works with the Rovio on my WPA2/AES encrypted WiFi network. The 2.3 installer now completes the entire install to the end for the first time using a USB cable.
I've waited several months now till they came out with this version. I filed a support ticket about it, that they never did reply to, other than saying they'd pass it on to the engineers. My follow up enquiries on the ticket after that was completely ignored. But at least they finally did the right thing and updated the firmware.
Firmware is now at Base Build: v5.3131 | TrueTrack: v5.13.201 after using the v.2.3 installer.

Let me clarify, on the Mac setup software the setup locks up as soon as I hit next after entering the WPA key.
On the XP, after I hit the next key, then it opens the window "Rovio is trying to connect to the network. Please wait ..." It locks up there. (XP task manager says software is "Not Responding".
